As for the "choose this for the parent" menu item, you're actually supposed to select a mailbox underneath that menu item rather than the menu item itself.

Leave it to the open source Tbird folks to take something that was fairly intuitive and "improve" it to death.

We create a folder that holds "Folders Only" properly but when attempting to create the subfolders the "New Folder" option is not always available. This sounds crazy but I was able to reproduce this on another machine and have had reports of the same behavior from other parts of the office.
